If your using the Win32 DX version (the one xbmc Build.bat compiles.), it's black and white because it's broken, and no one will fix that currently as it's intended to be for us skinners. Use the SDL/OpenGL one. A link is posted (IE- Build 12185) which works ok, or else build your own for an even more current daily version.

I've got the same problem in DirectX (I assume, the latest t3ch build) and SDL (rev12185) where it splits the video into 1/4. But what's weird is that it generates the thumbs just fine.
Video Card: ATI 9550/X1050 (Old I Know)

I have the same vid card and had the same problem. My solution.. go to ati website and download the oldest radeon drivers you can find.. ver 6.something.. expand the driver and pull out the atioglxx.dll and atioglx2.dll files, put them in your main xbmc folder.. Can't promise it will work for you, but it did for me.. video plays fine for me now.
